Positives

Strong top-line growth: Q2 revenue $458.8 million, +30.5% YoY, +19.1% organically

Adjusted earnings beat: Adjusted EPS of $0.21 well above the $0.15 estimate

Guidance raise: Full-year revenue outlook lifted, signaling an H2 acceleration

Kratos Defense ($KTOS), a national-security and defense technology company, posted Q2 2026 revenue (quarter ended June 28) of $458.8 million, up 30.5% from $351.5 million a year earlier. Organic growth, excluding M&A, was a robust 19.1%. The Government Solutions segment generated $379.7 million (+36.4%, +22.0% organic) and led the expansion, while the Unmanned Systems segment posted $79.1 million (+8.1% organic) on Valkyrie-related activity. Organic growth in rocket, turbine, and microwave products was particularly notable.

Adjusted EPS of $0.21 was nearly double the $0.11 reported a year ago and well above the $0.15 consensus on an adjusted basis. Adjusted EBITDA rose to $38.2 million from $28.3 million, and GAAP net income of $4.4 million improved from $2.9 million. Book-to-bill of 1.1x in the quarter, 1.3x over the trailing 12 months, a backlog of roughly $2.08 billion, and a bid/proposal pipeline of $15 billion provide strong visibility on future revenue.

The company raised its 2026 full-year revenue guidance to $1.75–$1.81 billion and guided to roughly 18–23% organic growth for the year. It outlined Q3 organic growth of ~19–25% and Q4 of ~19–31%, flagging a second-half acceleration.

Negatives

GAAP operating loss: Consolidated operating loss of $1.6 million (stock-based comp, R&D, amortization drag)

Cash burn: Operating cash flow -$11 million, free cash flow -$18.9 million

Investment and cost burden: Capacity expansion, bid costs, and the Israeli shekel weighing on margins

Despite strong revenue and adjusted earnings, GAAP consolidated operating income swung to a $1.6 million loss from a $3.7 million profit a year earlier. This reflected $16.3 million in non-cash stock-based compensation, $13.6 million in self-funded R&D, and $12.5 million in intangible amortization. GAAP EPS was $0.02, unchanged from a year ago, leaving a wide gap versus adjusted results.

Operating cash flow was an outflow of $11 million as receivables and inventories expanded alongside the revenue surge, and free cash flow was an outflow of $18.9 million after $17.2 million in capex. Even with $9.3 million in proceeds from the company's sale of its owned Valkyrie aircraft, growth-related inventory and capex outpaced cash generation.

In line with the full-year capex guide of $125–$135 million and free-cash-flow guide of an outflow of $85–$105 million, capacity expansion, bidding activity, and headcount additions are set to pressure margins and cash in the near term. The company also noted that the stronger Israeli shekel is weighing on profitability at its local microwave business.

What Management Said

CEO Eric DeMarco said the Q2 results reflect a strategy of bringing high-volume, low-cost hardware and software to market first through internal investment, aligned with U.S. Department of Defense priorities. Citing the trailing 12-month book-to-bill of 1.3x and the $15 billion pipeline, he said momentum will build further into the second half and into 2027.

The company guided Q3 revenue to $460–$480 million, adjusted EBITDA to $40–$45 million, and full-year adjusted EBITDA to $173–$176 million — raising only the full-year revenue range while narrowing the adjusted earnings band. Management said H2 revenue and margins will improve over H1 and that 2026 adjusted margins will be roughly 1 percentage point higher than 2025. At the same time, it candidly acknowledged that large-scale investments in jet engines, Valkyrie, and hypersonic facilities will continue through 2027, weighing on near-term earnings and cash.

Market Reaction and Key Things to Watch

The regular-session close was already sharply higher on the day, so the after-hours release of an "above-consensus print + raised full-year revenue" did not fully translate into additional upside in extended trading. Adjusted earnings and revenue were clearly strong, but the GAAP operating loss, free-cash-flow outflow, and full-year capex/cash-usage guide appeared to cap upside versus expectations. Tailwinds from the defense, unmanned, and hypersonic themes remain in place, but the market appears to be taking a breather as "growth is confirmed, cash is lagging."

Monitor whether Q3 hits its $460–$480 million revenue and $40–$45 million adjusted EBITDA guide.

Track Valkyrie order intake and production ramp, as well as small jet-engine manufacturing readiness, as drivers of revenue visibility.

Watch for H2 adjusted margin expansion and whether free cash flow stays within the full-year outflow range of $85–$105 million.
